Like the name says, it cuts out (shorts to ground) one of the two coils which make up the humbucker pickup. This turns it into a fair imitation of a single coil strat-like sound which can be helpful for some songs.
It's especially interesting when you can mix and match the two pickups but that can only be done when you have independent coil cuts for each humbucker. This SG switch would likely only give you full on or off for one 'bucker or both simultaneously, no ability to select bridge/neck combinations.
The asking price doesn't sound too out of line to me, but it's what you are comfortable paying or negotiating that's important. I don't think you can go far wrong.
